Profit vs cash: how payment terms change what a margin is worth

A deal can close at a healthy margin and still hurt the business, if the cash to fund it arrives months after the cost was paid out. Booked margin and realized cash are not the same question.

Short answer

Booked project margin measures revenue minus cost on paper. Realized cash flow measures when that revenue actually arrives in the bank relative to when the cost was paid out. A deal can carry a strong margin and still create a serious cash problem if payment terms delay collection well past the point where staff or subcontractors must be paid. Payment milestone structure changes the real value of an identical margin.

What do "margin" and "cash" each measure?

Project margin, as covered in how to calculate project margin, is an accounting-style comparison: approved revenue basis minus included delivery cost, calculated whenever you choose to check it. It says nothing about timing. Cash flow is a timing question: when does money actually leave the business to pay people, and when does money actually arrive from the client. A useful shorthand for that timing gap is Days Sales Outstanding (DSO), which the Corporate Finance Institute defines as the average number of days it takes a company to convert a credit sale into collected cash, calculated as accounts receivable divided by net credit sales, multiplied by the number of days in the period.

The two numbers can move independently. A 30% margin deal invoiced on delivery with 30-day terms and a 30% margin deal invoiced only on final client acceptance with 90-day terms report an identical margin. Their cash outcomes are not remotely identical.

Why does the gap matter for a professional-services firm specifically?

Most consulting and IT-services firms pay their people weekly or biweekly, whether those people are employees or subcontractors. That payroll obligation does not wait for the client to pay. If a client's payment terms mean cash arrives 90 to 120 days after the cost was incurred, the firm is financing the gap itself — out of its own cash reserves or a credit facility, at a real cost that the margin calculation never sees. CFI's guidance on DSO notes that a high DSO "may lead to cash flow problems in the long run" and that firms relying on quick collection to fund operating expenses are exposed when collection slows. A services firm paying staff biweekly while billing net-90 is exactly that exposure, deliberately built into the contract.

The financing gap, in plain terms

The peak financing gap is the largest value that expression ever reaches across the project's timeline. It is the amount of the firm's own working capital, or borrowed capital, tied up funding the client's delivery before the client has paid for it.

Worked comparison: identical margin, two payment schedules

Take a fixed-price project priced at USD 200,000, running six months, with USD 140,000 of delivery cost incurred roughly evenly across the period (about USD 23,333 per month). Margin is USD 60,000, or 30%, under either schedule below — the difference is entirely in when cash moves.

In the bill-at-acceptance schedule, the firm funds the entire USD 140,000 of delivery cost out of its own cash before a single dollar of the USD 200,000 fee arrives, and that exposure persists for roughly three months after delivery finishes while the net-90 clock runs. In the deposit-plus-milestones schedule, a USD 60,000 upfront deposit covers the first months of cost outright, two milestone payments of USD 70,000 each keep collections roughly in step with cost as it is incurred, and the exposure never exceeds about USD 10,000 for more than a few weeks. Both projects report the same 30% margin. One of them is a manageable financing position; the other can strain or exceed a smaller firm's credit line, entirely because of how the same price was scheduled for collection.

The figures assume even cost incurral and prompt payment at each due date; real collections slip further, which widens the gap beyond what is modelled here. This is a financing illustration, not accounting or tax advice, and not a prediction of any real project's cash timing.

How should payment milestones be structured to protect cash?

  1. Ask for an upfront deposit sized to cover at least the first phase of delivery cost, so the firm is never funding day-one work entirely from its own reserves.
  2. Tie milestone billing to delivery phases, not to a single final acceptance event, so invoicing and cost incurral move together instead of cost running months ahead of billing.
  3. Model the cash-timing table, not just the margin, before agreeing to any payment schedule — run the cumulative cost and cumulative cash-collected columns side by side, the way the worked comparison above does, and find the peak gap before signing.
  4. Negotiate shorter terms on later milestones, since a delay on the final payment compounds against a project that has already fully incurred its cost, with nothing left to offset it.
  5. Re-check the schedule whenever a delivery date slips, since a delayed acceptance date pushes out the payment clock too, silently widening a gap that was modelled as acceptable at signing.

How does this play out on a real fixed-price deal?

Consider a 40-person IT consultancy delivering a fixed-price systems-integration project for an enterprise client, priced at USD 200,000 over six months.

  • Contract negotiation. Sales agrees to the client's standard bill-on-acceptance, net-90 terms to win the deal, evaluating only the margin the price produces. Handling: model the cash-timing table above before signing, not after, so the financing exposure is a known, accepted number rather than a surprise.
  • Kickoff and staffing. Finance commits to biweekly payroll for the assigned team without a matching client cash inflow for months, quietly drawing down reserves or a credit line. Handling: check the projected peak financing gap against available working capital before staffing up, not after the first payroll run.
  • Mid-delivery review. The margin report shows a healthy 30%, so nobody flags a cash problem, even as the firm approaches its credit limit. Handling: track the financing gap as its own metric, reviewed on its own cadence, not inferred from a margin percentage that cannot see it.
  • Client delays acceptance. A common enterprise pattern: the 90-day clock does not even start until formal acceptance, so a slipped acceptance date extends the financing gap further without anyone re-modelling it. Handling: re-run the cash-timing table whenever the acceptance or delivery date moves, the same discipline as re-checking margin after a scope change.
  • Deal closes at the target margin. Because the margin number never moved, leadership treats the deal as an unqualified win and repeats the same payment terms on the next similarly sized deal. Handling: evaluate whether the financing gap is affordable across several concurrent projects at once, not just one deal in isolation.

Where does Managed Margin fit in this?

  1. Model cumulative cost incurred against cumulative cash collected across the full project timeline before signing.
  2. Identify the peak financing gap and confirm it is affordable against available working capital or credit.
  3. Prefer milestone billing tied to delivery phases over a single bill-on-acceptance event.
  4. Size any upfront deposit to cover early-phase delivery cost.
  5. Re-model the cash-timing table whenever a delivery or acceptance date slips.
  6. Evaluate the financing gap across concurrent projects, not one deal at a time.
